Tail risk describes the chance of rare, extreme losses that lie in the tails of the return distribution. These events have very low probability, but when they occur they can produce outsized losses that far exceed what models typically anticipate. In risk management, this matters because many common risk measures assume normal or light-tailed behavior and can substantially underestimate the potential for drastic downside moves. That underestimation can leave capital reserves, liquidity, and risk controls unprepared for shocks.

To manage tail risk, practitioners use approaches like stress testing and scenario analysis to explore how extreme conditions would affect portfolios, and they adopt risk measures that emphasize the tail, such as expected shortfall, rather than relying solely on value-at-risk. They also consider fat-tailed distributions and changing correlations during crises, reinforce liquidity planning, and design hedges or diversification strategies aimed specifically at mitigating extreme events. Tail risk is about safeguarding against those rare but impactful outcomes, not about events that occur frequently, nor about positive tailwinds, nor about the distribution’s peak near the mean.
